What is an Automated Market Maker (AMM)?

A crypto exchange allows the exchange of one cryptocurrency for another. For the exchange to function effectively, there needs to be a marketplace of people who want to buy and sell those cryptos. When the price that a seller wants to sell their crypto for is the same as the price that a buyer wants to buy at then an exchange will take place.

The list of potential buyers and sellers and the prices and volumes they want to transact is called the order book.

The problem with this approach is that sometimes the order book is too small or too one-sided to allow transactions to take place efficiently.

Automated Market Makers (AMMs) overcome this problem by ensuring that there is always a price at which transactions can take place and that the order book is balanced. They do this by algorithmically generating an order book and fulfilling these orders with funds deposited in an associated liquidity pool.

Can I Invest in an AMM Liquidity Pool?

Yes, you can deposit funds in a liquidity pool, and in return you will receive a yield on your deposit.

Each currency pair on an exchange has its own liquidity pool. Normally in order to invest in a liquidity pool you will need to deposit funds in one or both of the currencies in the exchange pair. So if the exchange pair is ETH-USDC then you will need to invest funds in ETH, USDC or both, depending on the exchange.

What is Total Value Locked?

Total Value Locked (TVL) is the total amount currently invested in the liquidity pool. It is an important measure of how much confidence there is in that marketplace. The higher the TVL, the more confidence.

When considering investing in an AMM liquidity pool, it is important to check the TVL and make sure it is high enough for your risk tolerance level.

Smaller exchanges and currency pairs with low TVLs may offer higher yields to investors in their liquidity pool in order to attract investors. However, these smaller pools are likely to be less well established and consequently higher risk.
